The underlying RAFI Fundamental Select Developed ex US 1500 Index delivers small-/mid-cap developed ex-U.S. equity exposure by ranking companies by free-float-adjusted fundamental size—an average of four measures: adjusted sales, adjusted cash flow (incl. five-year average plus R&D), dividends plus buybacks (five-year average), and book value plus intangibles (book plus research capital). After free-float adjustment, companies are sorted within developed markets and the top 1,000 are excluded; the next 1,500 form the index. Turnover is controlled by 100-rank banding at annual reconstitution (e.g., entrants require rank ≤1,500 and deletions occur only if rank >1,600; promotions to the 1000 require rank ≤900). Constituents are weighted in proportion to free-float-adjusted fundamental weights, subject to a liquidity capacity overlay that caps each stock’s weight where its fundamental weight exceeds four times its trading capacity. The index reconstitutes annually and rebalances quarterly via four staggered tranches (March, June, September, December).

Investment Proposition

Invesco FTSE RAFI Developed Markets ex-U.S. Small-Mid ETF (PDN) delivers a fundamentally weighted approach to smaller-capitalization equities across developed markets outside the U.S., seeking to capture size and value effects while tying weights to business metrics rather than price. Emphasizing cash flows, sales, dividends, and book value aims to reduce sensitivity to speculative multiples and to systematically rebalance toward improving fundamentals, which can be additive when dispersion across smaller companies is high. The portfolio’s factor mix typically tilts toward value and quality within small and mid caps, with potential country and sector skews that follow fundamentals, not benchmark scale. The fund may fare relatively better during recoveries and reflationary phases when smaller, cheaper names re-rate, and can lag during narrow, mega-cap-led advances. Likely roles include a small-mid international factor sleeve, a completion tool to broaden style and size exposures, or a satellite diversifier alongside cap-weighted developed ex-U.S. holdings. Well-suited investors include multi-factor allocators seeking diversified return drivers and advisors building size-aware international sleeves. Key risk: liquidity and trading costs in smaller non-U.S. names can elevate tracking and implementation frictions.
