The underlying Fidelity U.S. Quality Factor Index targets US large- and mid-cap common stocks drawn from the 1,000 largest US names after investability screens (exclude ADRs, BDCs, LPs; require trading/liquidity; free float ≥15%; drop the bottom quintile by days to trade USD 10m). Within each sector (banks treated separately), a composite quality score is computed and size-neutralized. For non-financials the score weights are: Free Cash Flow Margin 33%, Return on Invested Capital 33%, and Free Cash Flow Stability 33%; for Banks: ROE 50% and Debt-to-Assets 50% (penalizing higher leverage). Sector portfolios are formed by selecting the top decile/quintile/tercile depending on sector breadth. Weights combine each constituent’s broad-market cap weight plus an equal “active” overweight so sector totals remain sector-neutral. The index rebalances semi-annually.

Investment Proposition

Fidelity Quality Factor ETF (FQAL) delivers a systematic, rules-based exposure to U.S. equities screened for durable profitability, conservative balance sheets, and stable earnings—seeking companies with the financial resilience to compound through varied market cycles. The strategy emphasizes quality characteristics and typically underweights highly leveraged, speculative issuers, aiming to improve downside consistency while retaining equity growth potential. Portfolio construction balances breadth with conviction to reduce single-name risk while preserving the factor’s intended tilt, and periodic rebalancing maintains discipline as fundamentals evolve. Returns will be most influenced by the relative performance of profitable, cash-generative businesses versus lower-quality, higher-beta peers; income is incidental and reflects constituent payouts. Quality can lag during liquidity-driven, low-quality rallies or early-cycle surges when leverage is rewarded, but tends to hold up better when credit tightens or margins matter. Use cases include a satellite equity sleeve to upgrade portfolio quality, factor completion alongside value or size exposures, and a “sleep-well” equity allocation for risk-aware mandates. Suitable investors include factor-aware allocators and multi-asset managers seeking steadier equity participation. Key risk: factor concentration if the quality tilt becomes crowded or narrows materially.
