The underlying Nasdaq AlphaDEX Emerging Markets Small Cap Index targets small-cap equities from the Nasdaq Emerging Markets universe using a two-step selection and modified equal-weighting process. Eligible securities must sit within Nasdaq’s small-cap band (between provider-defined 50th and 90th percentile market-cap breakpoints) and show investability with ≥USD 500,000 average daily traded value on each of the prior 60 trading days; one line per issuer is used. Stocks are ranked separately on growth (3-, 6-, 12-month price appreciation; sales-to-price; 1-year sales growth) and value (book-to-price; cash-flow-to-price; ROA) factors, classified to one style, and the top 200 by style score are selected. Quintile bands receive 33.3%, 26.7%, 20.0%, 13.3%, and 6.7% of index weight, equally split within each band, with post-assignment caps limiting any Industry or country to no more than 15 percentage points above its weight in the parent small-cap universe. Reconstitution and rebalance occur semi-annually in April and October.

Investment Proposition

First Trust Emerging Markets Small Cap AlphaDEX Fund (FEMS) offers exposure to smaller-capitalization companies across emerging markets through a rules-based selection and weighting process that emphasizes fundamental measures of growth and value. The approach seeks differentiated alpha potential within an often under-researched segment, accepting greater idiosyncratic and liquidity risk in return for broader opportunity beyond state-influenced mega-caps. Rebalancing can introduce meaningful country and sector tilts, with portfolio turnover reflecting the discipline of the model. Returns are typically driven more by stock selection, domestic demand trends, and improving corporate quality than by headline EM benchmarks; volatility can be elevated, and performance can be sensitive to U.S. dollar strength, commodity cycles, and risk appetite. Potential roles include a satellite growth sleeve, factor completion within an EM allocation, and a tactical overlay targeting domestic-oriented recoveries. Suitable profiles include long-horizon allocators comfortable with EM small-cap risk and active asset allocators seeking diversified EM exposure away from large-cap concentration. Favorable regimes include early-cycle recoveries and easing financial conditions; risk-off phases may challenge. Monitor liquidity and turnover-related cost drag in less liquid markets.
