The underlying Nasdaq AlphaDEX Developed Markets Ex-US Small Cap Index provides a rules-based take on developed ex-US small caps. The universe starts from the Nasdaq Developed Markets Ex-US Index, then restricts to its small-cap segment, defined by market caps between mid- and small-cap breakpoints at the 50th and 90th percentiles of the parent index. Constituents must pass a liquidity test, with a five-day ADTV of at least 500,000 USD over the 60 trading days before the reference date. Eligible stocks are scored separately on growth factors (price momentum, sales-to-price, sales growth) and value factors (book-to-price, cash-flow-to-price, ROA); each security keeps its better style score. The top 400 names enter the index and are placed into quintiles, weighted 33.3%, 26.7%, 20.0%, 13.3% and 6.7%, with equal weighting within each quintile. Country and sector weights are capped at 15 percentage points above the parent, and the index is rebalanced semi-annually.

Investment Proposition

First Trust Developed Markets ex-US Small Cap AlphaDEX Fund (FDTS) presents a systematic pathway to developed ex-U.S. small-cap equities using a rules-based framework that prioritizes fundamental improvement and price momentum over size alone. The methodology seeks exposure to entrepreneurial, domestically oriented companies across multiple countries, capturing the small-cap premium while filtering for earnings quality and relative strength. Expect greater sensitivity to economic inflections, local demand, and currency shifts, with potential for higher dispersion across sectors and countries than large-cap peers. The portfolio’s factor tilts can favor cyclicals during upturns and lean toward higher-quality profiles when growth slows, acknowledging that small caps may underperform in risk-off phases or when financing conditions tighten. As a satellite sleeve, FDTS can complement core international holdings for diversification and factor completion, or support a tactical tilt toward smaller companies when valuations, credit conditions, or breadth broaden internationally. Likely users include allocators seeking intentional small-cap exposure outside the U.S. within a systematic process, and quants aiming to harvest multi-factor effects. Key risk is capacity and trading-cost sensitivity in smaller markets due to periodic rebalancing and liquidity conditions.
