The underlying S&P 500 Sector-Neutral FCF Index targets S&P 500 constituents with the highest free cash flow yield in each sector. Starting from the full S&P 500, companies are grouped by sector and ranked by free cash flow yield, calculated from free cash flow relative to market value. Within each sector, the top 20% of names (rounded up) are selected, then firms with non-positive free cash flow yield are removed from the bottom until further exclusions would reduce that sector’s count below 10% of its S&P 500 membership. At each review, sector weights are reset to match the S&P 500, while stocks are weighted within sectors in proportion to free cash flow yield, with any non-positive-yield constituents equally sharing residual sector weight. Individual stock weights are constrained between 0.25% and 5%, and the index is reconstituted and rebalanced semi-annually after the third Friday of April and October.

Investment Proposition

First Trust S&P 500 Diversified Free Cash Flow ETF (FCFY) delivers a rules-based approach to U.S. large-caps emphasizing companies that generate robust free cash flow while preserving balance across sectors. The proposition is to harness cash-flow productivity as a marker of operational resilience, reinvestment capacity, and potential shareholder returns, avoiding undue concentration in popular growth narratives or capital-intensive cyclicals. The methodology tends to lean toward quality and cash-efficient value, with sensitivities to business investment cycles, credit conditions, and pricing power. It can fare well when markets reward balance-sheet strength and disciplined capital allocation, and may trail during speculative phases driven more by revenue growth than cash conversion. Within portfolios, FCFY fits as a core quality-value tilt, a satellite for factor completion around cash-flow characteristics, or a pragmatic alternative to broad market exposure for investors prioritizing cash discipline. Likely users include equity income and balanced-mandate managers seeking resilient free-cash-flow profiles, and allocators implementing a quality bias without abandoning sector diversification. Key risk to monitor: cash-flow screening and periodic rebalances can increase turnover, introducing trading costs and potential style drift around methodology cutoffs.
